81. Third time lucky? China’s push to internationalise the renminbi

Abstract:
Western concerns that the renminbi could rival the dollar as an international currency contrast with underwhelming numbers in terms of global settlements in renminbi and with the experience of China’s two main previous failed attempts to achieve renminbi internationalisation. However, China is moving towards a more realistic plan for renminbi internationalisation, focusing on China’s strengths in trade and financing. China is now the main trading partner for a very large number of countries and has become a major creditor for a good part of the Global South. This, together with the increasingly frequent restrictions on the use of the dollar, is strengthening the renminbi. The cross-border use of the renminbi for trade settlements and financing (Chinese banks’ overseas loans denominated in renminbi and official renminbi swap lines offered by the People’s Bank of China) has been on the rise since 2022, coinciding with Russia’s invasion of Ukraine and the related Western sanctions. The increase is notable considering that the renminbi has been depreciating since January 2023 and China’s economic performance has been underwhelming. However, the use of the renminbi as investment currency has declined since 2022, in terms of both the share of foreign-exchange reserves denominated in renminbi and the share of Chinese onshore assets held by foreign investors. The current push is so far proving successful compared to previous attempts, but it remains hard to tell if China will succeed in this renewed attempt to internationalise its currency through use of its heavy weight among trading nations. Obvious constraints remain that could hold back full internationalisation of the renminbi, especially the absence of full capital account convertibility. Nevertheless, China’s somewhat heterodox approach to internationalising its currency could succeed given the ongoing placing of restrictions on use of the dollar. How the dollar, the euro or the international monetary system may be further affected by the rise of the renminbi is a major policy question that must be explored further.

82. European Union debt financing: leeway and barriers from a legal perspective

Abstract:
We explore legal leeway for two approaches to debt-financing European Union spending: creation of extra-budgetary, one-off and temporary EU funds to finance European public goods (similarly to NextGenerationEU), and debt-financing the EU’s regular budget, hence creating an on-budget, permanent borrowing capacity at EU level. We find that NGEU could in principle be replicated. This would require an amendment to the Own Resources Decision (ORD) – a unanimous Council decision that designates the main sources of EU financing and requires ratification by each member state – to authorise borrowing and specify how the borrowing proceeds are to be used. However, this approach would be constrained by the legal requirement that financing EU spending through ‘other revenues’ (as opposed to ‘own resources’ designated as such in the ORD) remain exceptional. As a result, no permanent EU tasks could be financed through NGEU-like funds and NGEU-like financing could not exceed financing through ‘own resources’. We also find that, while EU primary law does not stop the EU from debt-financing its budget, the scope for EU borrowing would remain severely limited compared to a sovereign state. The permissible amount of borrowing must be specified in the ORD and the EU must be able to meet its debt service in any year, which must be secured by a sufficient amount of (non-borrowed) own resources. Finally, considerable flexibility exists for the spending of borrowed funds, regardless of whether this occurs through new NGEU-like extrabudgetary funds or on budget. Borrowed funds could be allocated to climate funding, cohesion policy, infrastructure or research. In the event that borrowing proceeds are established as an ‘own resource’ in an appropriately amended ORD, borrowed funds could even be used for general financing of the EU budget.

83. Progress & Priorities for Asia’s Climate Finance en Route to COP28

Abstract:
The Asian region is warming faster than the global average, making it comparatively vulnerable to the effects of climate change. At the same time, Asia remains a disproportionate contributor to global greenhouse gas emissions, with its annual emissions now accounting for more than half of the global total. Yet countries are reluctant to make ambitious climate pledges unless they are confident that they can secure the finance needed to implement such targets. Meanwhile, the COVID-19 pandemic, unsustainable debt, and climate change itself have complicated the amount of finance that will be needed and countries’ ability to access it. In light of these challenges, a new report on behalf of the High-level Policy Commission on Getting Asia to Net Zero articulates a regional vision for Asia’s unique climate finance needs and what needs to be done to address them. Progress & Priorities for Asia’s Climate Finance en Route to COP28 identifies priority actions to assemble the finance to get Asia to net zero by mid-century while empowering the region to prosper and thrive through the clean transition. The 28th United Nations Climate Conference (COP28) next month will be hosted by the United Arab Emirates (UAE) in Dubai on behalf of the UN’s Asia-Pacific Group. Action to meet Asia’s climate finance needs could help unlock the ambition levels needed to set the world on track, especially as countries look to update their Nationally Determined Contributions (NDCs) in 2025 with targets out to 2035 and even 2040. Lack of finance should not be a barrier to Asia’s climate action. Instead, sufficient finance could be the key to unlocking the “course correction” needed for Asia to help the world meet the Paris Agreement’s goals — and for ensuring a more sustainable, livable, and interconnected region and world.

Abstract:
In the current 'decade of action' for Sustainable Development Goals (SDGs) and climate action, the battleground for success or failure lies in lower-income countries. Equally evident now is that this battle is also won or lost at the doorsteps of development and climate finance and its insertion into the current international financial system. This DIIS Working Paper explores Green Social Sustainability and Sustainability-linked (GSSS) bonds in Africa. These have emerged as main private sector financing tools with recent explosive growth in European markets. Evaluating their current performance, as this study does, is crucial for policy debates and development interventions. It serves as a critical yardstick to gauge the effectiveness of private sector financing in general for advancing SDGs and climate action in developing country contexts. The progress of GSSS bonds in mobilising private sector finance in Africa allows a re-evaluation of which private sector instruments and approaches can thrive in developing country contexts, as their success in Europe does not guarantee success in emerging and low-income markets. Given that GSSS bonds are designated for specific green, social, and sustainable projects, the study's results underscore the need to shift the conversation beyond the novelty of these instruments toward a bottom-up approach that starts with pre-feasibility financing necessary for project pipelines. This approach allows the focus to be rightly put on pipelines of projects followed by deciding suitable public or private financing mechanisms.

Abstract:
Spending elasticities measure the reaction of different government spending components to the business cycle. They are important inputs for fiscal forecasts, and they are particularly relevant in the context of European Union (EU) fiscal rules, as elasticity estimates enter the estimation of fiscal space. This paper analyses the sensitivity of the estimation method used by the Organisation for Economic Co-operation and Development (OECD) and the European Commission to obtain government spending elasticities by focusing on 11 EU countries in the 1995-2020 period. Our results suggest that spending elasticities are sensitive to small variations in data and model specification. For most EU countries, we reject the assumption that only unemployment spending responds to cyclical variations. While unemployment spending is indeed a major driver of counter-cyclical social spending, other categories of social spending also show signs of responding to the business cycle.

86. Financial Inclusion and Hurdles to Funding Tunisian Female Entrepreneurs

Abstract:
This paper addresses gender self-selection amongst Tunisian women entrepreneurs in the context of financial inclusion of Tunisian women in the economy. Women entrepreneurs do not apply for loans despite the need for them, and some of them are denied loans despite the fact that their male counterparts do receive them. Availability and equality of opportunities to access financial services is essential for both an inclusive society and a healthy economy, and current financial inclusion policies in Tunisia do not preclude gender-based self-selection, which is an impediment to the socioeconomic empowerment and business development of Tunisian women. Imène Berguiga and Philippe Adair used an inventory of Tunisian data sources, with respect to coverage and gender, tackling the supply side of financial institutions as well as the demand side from both enterprises and households. A sequential model (decision tree) includes descriptive statistics prior to and during the COVID-19 shock. The paper addresses the need to a key vector for supporting financial inclusion in a sustainable way, by both spreading the use of financial technologies (fintech) and promoting the role of Tunisian microfinance institutions (MFIs).

87. Inequality, Current Account Imbalances and Middle Incomes

Abstract:
This paper investigates the complex relationship between current account balance and income inequality, putting specific emphasis on the potential sources of non-linearities in the latter. Based on a dataset for 52 developed and developing countries over the period 1990-2019, we first show a one-standard-deviation increase in various income inequality indicators generates a decrease in the ratio of current account over GDP by -0.5 to -0.9 percentage points in developed countries, but no significant impact when the sample is expanded to include emerging and developing countries. We then show those average impacts are distorted along the distribution of economic and financial development variables: for those countries displaying low GDP per capita, low levels of financial deregulation and of capital account openness, additional income inequality actually improves the current account balance. Conversely, the impact of income inequality on current account is all the more negative that financial markets are bigger, more deregulated and more open. In addition, the decrease in the current account balance is 1.2 to 1.4 times more important in countries with higher financial development or more open capital account when the increase in inequality is driven by the income of top earners relative to the middle class rather than by the increase in top earners' incomes at the expense of the lowest percentiles of the distribution. Those results are robust to various robustness checks for endogeneity concerns, possible impact of the Great Financial Crisis, and variable definitions.

88. The Resilience and Sustainability Trust: Early Learning and Challenges from Costa Rica and Rwanda

In 2022, as part of the IMF’s recent efforts to re-channel Special Drawing Rights, it created the Resilience and Sustainability Trust (RST), facilitating the transfer of concessional finance from high- to lower-income countries for climate resilience and pandemic preparedness. It is the first new such facility following the polycrises of the early 2020s. Demand for the RST is strong and learning from its pilots can inform how future RST financing can be used most effectively. This research provides case studies of two RST pilots: Costa Rica and Rwanda. Lessons from the pilots are not only relevant for future RST recipients. The RST is operational, and therefore, uniquely worthy of analysis in terms of how additional financing—above and beyond the RST—can be effectively integrated. Our analysis finds that the RST is becoming the IMF’s de facto climate finance facility; is government-driven; is being awarded to countries with strong governance and climate credentials; and that authorities are banking on using the RST to attract additional climate finance. At the same time, the RST faces the challenges of being too small to confront climate resilience; has questionable priorities in terms of supporting climate over poverty reduction in low-income countries; is almost tripling the number of IMF program conditions some countries are facing; and is escalating IMF policy influence over governments in an area where the IMF has limited experiences.

90. Chronic Crisis Financing? Fifty Years of Humanitarian Aid and Future Prospects

Abstract:
This study maps trends of humanitarian funding in the context of total aid at the country level between 1969 and 2019 and estimates how these trends will change in the future. Historical trends show that the composition of aid has changed significantly in the last two decades: the humanitarian share of total aid to countries has increased from approximately 5 per cent in the 1990s to 23 per cent in 2019. Humanitarian aid was originally intended to respond to short-term emergencies, however, most of today’s humanitarian financing goes to protracted situations. Today many countries receive high levels of humanitarian assistance for a decade or longer, referred to in this paper as ‘chronic’ crises. More than half of total global humanitarian assistance (59 per cent) in the decade 2010–19 went to chronic crises, typically synonymous with conflict-affected, fragile and refugee-hosting settings. These chronic crises have become more prevalent since 1995. Conservative forecasts suggest that 71 per cent of humanitarian assistance over the next decade will continue to go to countries receiving high levels of assistance today. The study concludes with open questions to policymakers regarding the use of the humanitarian financing instrument. In chronic crisis settings, the strategic balance between humanitarian, development and peacebuilding financing and the interplay between these financing streams deserves attention.
