1. How can Europe’s nuclear deterrence trilemma be resolved?

Abstract:
The United States under President Donald Trump has adopted an ambiguous position on European security. Although no immediate risk of abandonment is apparent, European countries are rethinking their defence strategies in case the US declines to support them, or provides only partial support, in a crisis. This discussion is particularly sensitive in relation to nuclear weapons, the ultimate deterrent, for which European countries depend extensively on the United States. We argue that a possible future US withdrawal from European nuclear security will force European countries to face a policy trilemma. If they stick to the existing policy framework of no proliferation and no joint deterrence, they expose themselves to nuclear blackmail, should the US withdraw its external guarantee. If they want to protect themselves from nuclear blackmail, they must choose how to provide nuclear security: either collective nuclear security, which would compromise some national sovereignty, or independent provision by individual countries, leading to nuclear proliferation in Europe. Having established that uncontrolled proliferation is an inferior outcome to some form of joint deterrence, we identify four main alternatives: an extension of the Franco-British nuclear deterrent; an extension complemented by a jointly financed expansion of existing deterrence; the absorption of the French (and perhaps British) nuclear arsenals into a European arsenal; and the construction of a separate European submarine deterrent (with Europe using French or British technology or developing new technology). We also discuss briefly forms of non-nuclear deterrence, which however would likely be a complementary rather than a substitute for a nuclear deterrent. We compare these options using a set of parameters: strategic autonomy and credibility, changes to treaties (including non-proliferation), costs, capabilities and readiness. Our analysis shows that all options have advantages and disadvantages, but some are politically, financially and militarily more feasible.

2. The governance and funding of European rearmament

Abstract:
Europe faces a grave security threat. Gaps in European military equipment are substantial compared to Russia’s military build-up. The European defence market is fragmented and weakened by home bias in procurement, low order numbers and technological gaps. These problems reflect the combination of past reliance on the United States and Europe’s nationally-based defence governance. With the US now retreating from its role of European guardian, greater cooperation is essential to close technological gaps and reduce rearmament costs. Unless procurement is pooled and fragmentation reduced, additional demand for defence goods will mainly drive up prices. Better-integrated defence markets would both increase competition and facilitate entry of new defence technology firms. The combination of integrated markets and scaled-up procurement could lead to a halving of unit costs. European Union measures including the European Defence Fund, the Act in Support of Ammunition Production, the European Defence Industry Reinforcement through Common Procurement Act and ReArm Europe represent progress towards strengthening the supply of military goods but the incentives offered are too small to address the home bias in procurement or to coordinate the provision of ‘strategic enablers’ such as military satellites. To go further, the EU and its European allies have two options. First, the role of the European Defence Agency could be broadened, possibly in combination with a new lending instrument similar to the EU’s 2020-22 SURE programme. Second, a European Defence Mechanism (EDM) could be created: an institution similar to the European Stability Mechanism, based on an intergovernmental treaty. The EDM would undertake joint procurement and plan for the provision of strategic enablers in specified areas, with a capacity to fund these roles. It could own strategic enablers and charge usage fees to EDM members, reducing the budgetary impact of rearmament. EDM membership would entail prohibition of both state aid and procurement preferences that benefit national defence contractors at the expense of contractors from other EDM members. Of the two options, the second is preferable, as it would (1) create a defence industry single market among EDM members, (2) create a financing vehicle that might make large-scale projects fiscally feasible, and (3) include non-EU democracies such as the United Kingdom on an equal footing, while also giving an opt-out to EU countries that lack the political appetite for more defence integration, or that have national constitutional constraints.

3. Tilting at Windmills: Bernanke and Blanchard’s Obsession with the Wage-Price Spiral

Abstract:
Bernanke and Blanchard (2023) use a simple dynamic New Keynesian model of wage-price determination to explain the sharp acceleration in U.S. inflation during 2021-2023. They claim their model closely tracks the pandemic-era inflation and they confidently conclude that “… we don’t think that the recent experience justifies throwing out existing models of wage-price dynamics.” This paper argues that this confidence is misplaced. The Bernanke and Blanchard is another failed attempt to salvage establishment macroeconomics after the massive onslaught of adverse inflationary circumstances with which it could evidently not contend. It misrepresents American economic reality, hides distributional issues from view, de-politicizes (monetary and fiscal) policy-making, and sets monetary policymakers up to deliver significantly more monetary tightening than can be justified on the basis of more realistic model analyses.

4. Good Policy or Good Luck? Why Inflation Fell Without a Recession

This paper analyzes claims that the Federal Reserve is principally responsible for the decline of inflation in the U.S. We compare several different quantitative approaches. These show that at most the Fed could plausibly claim credit for somewhere between twenty and forty percent of the decline. The paper then examines claims by central bankers and their supporters that a steadfast Fed commitment to keeping inflationary expectations anchored played a key role in the process. The paper shows that it did not. The Fed’s own surveys show that low-income Americans did not believe assurances from the Fed or anyone else that inflation was anchored. Instead, what does explain much of the decline is the simple fact that most workers nowadays cannot protect themselves by bargaining for higher wages. The paper then takes up the obvious question of why steep rises in interest rates have not so far led to big rises in unemployment. We show that recent arguments by Benigno and Eggertson that shifts in vacancy rates can explain this are inconsistent with the evidence. The biggest factor in accounting for the strength in the economy is the continuing importance of the wealth effect in sustaining consumption by the affluent. This arises, as we have emphasized in several papers, from the Fed’s quantitative easing policies. Absent sharp declines in wealth, the continuing importance of this factor is likely to feed service sector inflation in particular.

5. Developing an International Macroeconomic Forecasting Model Based on Big Data

Abstract:
In the era of big data, economists are exploring new data sources and methodologies to improve economic forecasting. This study examines the potential of big data and machine learning in enhancing the predictive power of international macroeconomic forecasting models. The research utilizes both structured and unstructured data to forecast Korea's GDP growth rate. For structured data, around 200 macroeconomic and financial indicators from Korea and the U.S. were used with machine learning techniques (Random Forest, XGBoost, LSTM) and ensemble models. Results show that machine learning generally outperforms traditional econometric models, particularly for one-quarter-ahead forecasts, although performance varies by country and period. For unstructured data, the study uses Naver search data as a proxy for public sentiment. Using Dynamic Model Averaging and Selection (DMA and DMS) techniques, it incorporates eight Naver search indices alongside traditional macroeconomic variables. The findings suggest that online search data improves predictive power, especially in capturing economic turning points. The study also compares these big data-driven models with a Dynamic Stochastic General Equilibrium (DSGE) model. While DSGE offers policy analysis capabilities, its in-sample forecasts make direct comparison difficult. However, DMA and DMS models using search indices seem to better capture the GDP plunge in 2020. Based on the research findings, the author offers several suggestions to maximize the potential of big data. He stresses the importance of discovering and constructing diverse data sources, while also developing new analytical techniques such as machine learning. Furthermore, he suggests that big data models can be used as auxiliary indicators to complement existing forecasting models, and proposes that combining structural models with big data methodologies could create synergistic effects. Lastly, by using text mining on various online sources to build comprehensive databases, we can secure richer and more real-time economic data. These suggestions demonstrate the significant potential of big data in improving the accuracy of international macroeconomic forecasting, particularly emphasizing its effectiveness in situations where the economy is undergoing rapid changes.

6. Mistaken Identities Make for Bad Trade Policy

Election season debates over trade policy have brought renewed attention to the United States' longstanding deficit in foreign trade. Critics from both the right and left sides of the political spectrum, including Donald Trump and his allies, hold the trade deficit responsible for a range of alleged ills, among them, slower US economic growth, fewer jobs, the decline in manufacturing, and a transfer of American wealth to foreign owners. Trump supporters' ideas to reduce US trade deficits, such as far-reaching taxes on international transactions or forced dollar devaluation, rest on particular theories of why the deficits have arisen and persisted. These theories often have little basis other than macroeconomic accounting identities—relationships that are always true, by definition, and that therefore are consistent with a range of economic outcomes. Two key macroeconomic identities, the national income and product identity and the balance-of-payments identity, have been widely abused as justifications for radical policies to balance US trade. The identities describe relationships that necessarily hold among macro variables, but without the further input of behavioral reasoning, they cannot yield valid predictions or constructive policy conclusions. Identity-based reasoning is especially dangerous because it disguises the collateral damage that superficial fixes may inflict. It is much better to identify and directly correct the distortions that cause excessive trade deficits to emerge and persist.

7. Lessons from the Inflation of 2021-202(?)

Abstract:
Starting in mid-2021, inflation in the United States rose to levels not seen since the early 1980s. This inflation followed on the heels of the economic shock imposed by the global COVID-19 pandemic and the significant fiscal policy interventions meant to smooth the fallout of this shock. As of October 2022, inflation – both headline and core measures stripping out food and energy prices – remained at historically high levels, though there are significant signs of softening in the near-future. This episode has sparked furious debate over the proper policy response, and has exposed how little innovative thinking has been done on inflation by either macroeconomists or policy analysts since the 1980s price acceleration was ended by the Volcker shock. This paper identifies a number of key questions raised by the inflationary outbreak of the past 18 months and offers some answers. An extremely brief summary of these questions and answers is provided below, with the rest of the paper expanding on these points.

9. Low interest rates in Europe and the US: one trend, two stories

In both Europe and the United States, interest rates have been declining for more than fifteen years. For much of this period, real interest rates have been negative and they are expected to remain negative for at least another decade. The literature associates this decline in interest rates with a similarly protracted decline in productivity. But the decline in productivity appears paradoxical given major technological advances. The decline in the price of capital is underpinned by the factors that have caused a decline in demand for capital, as well as a relative increase in its supply. On the supply side, aging and an increase in overall macroeconomic risk since the financial crisis have both led to increased savings. On the demand side, the increase in the importance of intangible capital in production has reduced the demand for physical capital. Nevertheless, for the US, the literature has identified the increase in market concentration as the biggest factor responsible for the reduction in the overall demand for capital. Digital innovation has led to the creation of champion firms that have captured big market shares and have been able to prevent others from entering not only the US market, but markets globally. This has dampened investment. Europe is affected by US digital dominance, but other factors, including aging and increased risk, are more prominent in sustaining the downward pressure on interest rates. In particular, the lack of risk capital, in the context of capital markets, contributes to this downward pressure in the EU. As the knowledge economy relies increasingly on intangible capital, a bank-based system that requires collateral is not well suited to finance investments. A lack of suitable finance will remain an important factor in the downward pressure on interest rates. The structural factors behind the downward pressure on interest rates imply that macroeconomic policy will have a reduced role in managing aggregate demand. Monetary policy in the euro area will be more about preventing financial fragmentation and less about stimulating demand. Equally, fiscal policy will have more of a supporting rather than stimulating role. Tackling the structural decline in market dynamism and therefore in real rates will require structural policies to reduce market power globally and ensure the creation of capital markets in the EU.

10. Immigration and State Institutions: Does Region of Origin Matter?

Abstract:
Some immigration opponents claim that immigrants import bad institutions and policies from their country of origin into their new home country. We argue just the opposite—namely, that immigrants are more likely to self‐​select into countries with better institutions than those in their home countries. Researchers have examined this issue in both a cross‐​country and within‐​country context. Their findings have been mixed. Although others have found small or nonexistent impacts of immigrants on state institutions, those papers assume that all immigrants are the same. Our approach is unique in that it divides immigrant populations in a variety of ways. We build on the previous literature that examines the relationship between immigration and institutions at the state level, where there are smaller inherent differences in economic institutions (compared to differences across countries). We do so by incorporating the regional diversity of immigrant populations, examining whether immigrants’ countries of origin matter for economic outcomes in their new home country. Controlling for the diversity of immigrant populations in a way that previous researchers have not done improves our ability to assess immigration opponents’ claims that immigrants from economically worse‐​off countries hurt U.S. economic institutions. We find virtually no evidence of an economically and statistically significant relationship between the levels of immigration we have experienced in recent decades and a decline in economic institutions in the United States, regardless of the region or economic conditions of recent immigrants’ home countries. The limited statistically significant evidence we do find is mixed and small in magnitude. Thus, one of the key rationales used to call for immigration restrictions is not supported by our findings.
