41. Will economic statecraft threaten western currency dominance? Sanctions, geopolitics, and the global monetary order

Abstract:
The return of great power rivalry is stoking renewed fears of weakening Western currency dominance. Financial sanctions are becoming the preferred economic tool for accomplishing geopolitical goals. These instruments are especially popular with the United States and Europe. In response, rival great powers, notably China and Russia, are diversifying away from Western currencies and developing counterstrategies to maintain economic and foreign policy autonomy. As other countries are hit by increasingly punishing Western sanctions, the incentive to join Russia and China’s alternative international monetary order increases. New analysis, published in this report, shows early signs that some countries may be trying to diversify away from the dollar. A growing circle of countries attempting to evade the Western-centric financial and currency order may over time erode the dollar and the euro’s sizeable lead, though will likely fall well short of ending their global dominance. This report analyzes these trends and quantifies the extent of reserve diversification following Russia’s 2022 war on Ukraine. It also assesses the polarity of the international currency order since the onset of the euro in 2002. Reserve diversification out of the dollar, and into the euro, has been modest, though Chinese renminbi reserves grew after Russia’s February offensive in Ukraine. Dollar unipolarity declined acutely in 2017 as the number of countries sanctioned by the United States increased and the US President Donald J. Trump threatened to revoke alliance commitments. Using economic statecraft while retaining global economic influence will require the United States to keep its economic house in order and allies close, if the current unipolar currency order is to survive.

Abstract:
The West is not imposing coercive sanctions on Russia to stop its current aggression. No one seriously expects that the sanctions will cause President Putin to withdraw from Ukraine. NATO made clear before the war that its members will not defend Ukraine with military force. The European members have also, as expected, carved out exceptions to the sanctions regime for oil and gas so as not to impose too much pain on their own economies. Putin anticipated the general scope of the sanctions likely to be imposed on Russia and decided it was worth invading Ukraine anyways. While he may have been surprised by the extent of the sanctions and unity of NATO so far, this is not enough to alter his calculus. Indeed, he is doubling down on the original plan. He also knows that he has other weapons and forms of coercion against the West up his sleeve. Rather, we are seeing the birth of a possible Containment 2.0, a forced decoupling of Russia from the Western international economy. This is a long-term, not a short-term, strategy. The point is to undermine the Russian economy, stifle its technological progress, deny Russians a standard of living comparable to that of the West, and break support for the regime over time. In doing so, the West undermines Russia’s ability to compete militarily, aiming to forestall further Ukraines, and weakens Putin’s hand at home and abroad.

Facing Russia’s aggression on Ukraine, European countries have enacted economic and financial sanctions against Russia. • However, heavily dependent on Russian gas, European countries fear possible countersanctions. • On the other hand, Russia is heavily dependent, first and foremost, on oil exports, but also, yet to a lesser extent, on gas exports to Europe. Oil and gas represent more than half its total export revenues. • European countries should distinguish two policy needs: reducing their dependence on Russian gas to mitigate the impacts of possible countersanctions; reducing the demand for Russian oil to increase the economic pressure on Russia. • Reducing demand for Russian oil can be much easier for European countries to endure and can be done immediately with an active involvement of the civil society, from companies to citizens. It would ease the cost impacts on European citizens and give them ways to express their solidarity with Ukraine.

China’s position on the war in Ukraine depends mainly on the stabilisation of China’s internal situation before the 20th Chinese Communist Party (CCP) Congress planned for autumn this year. By holding NATO responsible for the conflict, the CCP reinforces its rhetoric about the legitimacy of the rivalry with the U.S. China’s signals on supporting peace negotiations and not helping Russia to circumvent sanctions are intended to protect China from possible Western secondary sanctions. The prospect of further Sino-Russian cooperation should induce the EU to reduce its economic interdependence with China.

Abstract:
The Russian aggression against Ukraine and cut-off of gas supplies to Poland and Bulgaria have strengthened the arguments of supporters of EU independence from Russian gas. However, the prospect of a total embargo is still distant because of opposition from some countries, including Austria, Germany, and Hungary. As a result, the EU will focus on a gradual reduction in purchases of Russian gas, which will have a negative impact on the effectiveness of the sanctions against Russia. It is in Poland’s interest to strive for increasing the pace of diversification of gas supplies to the EU and reducing use.

46. On the Design of Effective Sanctions: The Case of Bans on Exports to Russia

Abstract:
We analyze the effects of bans on exports at the level of 5’000 products and show how our results can inform economic sanctions against Russia after its invasion of Ukraine. We begin with characterizing export restrictions imposed by the EU and the US until mid May 2022. We then propose a theoretically-grounded criterion for targeting export bans at the 6-digit HS level. Our results show that the cost to Russia are highly convex in the market share of the sanctioning parties, i.e., there are large benefits from coordinating export bans among a broad coalition of countries. Applying our results to Russia, we find that sanctions imposed by the EU and the US are not systematically related to our arguments once we condition on Russia’s total imports of a product from participating countries. Quantitative evaluations of the export bans show (i) that they are very effective with the welfare loss typically ∼100 times larger for Russia than for the sanctioners. (ii) Improved coordination of the sanctions and targeting sanctions based on our criterion allows to increase the costs to Russia by about 60% with little to no extra cost to the sanctioners. (iii) There is scope for increasing the cost to Russia further by expanding the set of sanctioned products.

Abstract:
Following the Russian aggression against Ukraine, major sanctions have been imposed by Western countries, most notably with the aim of limiting Russia’s access to hard international currency. However, Russia remains the world’s first exporter of oil and gas, and at current energy prices this provides large hard currency revenues. As the war continues, European governments are under increased pressure to scale-up their energy sanctions, following measures taken by the United States, the United Kingdom, Canada and Australia. This piece argues that given the inelasticity of Russia’s oil and gas supply, for Europe the most efficient way to sanction Russian energy would not be an embargo, but the introduction of an import tariff that can be used flexibly to control the degree of economic pressure on Russia.

48. Why the Ukraine crisis should push the UK and EU into a tighter embrace on security policy

Abstract:
One of the costs of Brexit is the weakened ability of both the UK and the EU to shape a strong joint response to Russia’s threats to pan-European security. In the standoff over Ukraine, the need for close cross-Channel cooperation is particularly acute for any effective sanctions package negotiated with the US. Yet, post-Brexit relations between the UK and the EU are currently governed by a narrow Trade and Cooperation Agreement (TCA) which does not include a designated chapter on political dialogue and that, barring a handful of exceptions, does not contain any provisions on cooperation on foreign and security matters. Fortunately, the preparatory work undertaken to reach the bilateral accord contains the answer to the question on how trust between the parties can be regained through procedural means. This policy brief highlights the embers of the Brexit bonfire that might be raked up to rekindle the flame of dialogue and cooperation between the UK and the EU in foreign affairs and security policy.

After President Vladimir Putin madly went ahead with the full-scale invasion of Ukraine, it is clear that sanctions will no longer have a deterring effect on the outbreak of war. However, imposing sanctions can still make this war very costly for Putin and perhaps make him and his inner circle reconsider continuation of the war and find a negotiated solution. The EU, together with its allies, has shown impressive unity in imposing severe sanctions against Russia, yet some options remain open for the EU to further exploit its economic leverage over Putin’s regime. This Policy Insight reviews the EU’s imposed sanctions against Russia and looks at the possibilities to increase their effectiveness, drawing upon lessons learned in the past.

It is often said that the EU is forged in crisis. After weathering what feels like so many crises over the past 15 years, the EU’s swift and decisive response to the Russian invasion of Ukraine has, for the most part, been welcomed as the EU finally getting a crisis right. In the first weeks of the war, the EU adopted an impressive series of sanctions, rapidly widening the net cast over growing numbers of targeted individuals and institutions. It has also provided over EUR 2 billion of ‘lethal aid’ to Ukraine to help it fight off the invaders, a notion that would have been absolutely unthinkable only a few short months ago. In advance of our 2022 edition of the annual CEPS Ideas Lab and harnessing our broad inhouse expertise, we gave our CEPS contributors a simple instruction for compiling this special report – to dive deep into their specialist areas and provide their perspective on whether the invasion and subsequent crisis is a true ‘game changer’ in terms of the EU’s immediate and ongoing policy response. Or, to put it another way, will 2022 be viewed by future historians as a year of genuine transformation, a transformation fuelled by the largest conventional conflict in Europe since the end of the Second World War? The picture that emerges from the fog of war is a fragmented one. A general conclusion is that while there have been some positive changes in certain policy areas (such as migration, sanctions, energy and climate), the use of the term ‘game changer’ is as of yet unwarranted. The only real exception here, and where an alleged transformation can be argued is really starting to place, is in security and defence policy.
